Covered Call ETFs: Why Demand for Strategies Like FYEE Is Surging

More than half — 52.9% — of financial advisors report using covered call derivative income strategies to generate durable yield in client portfolios. During a webcast titled “Derivative Income Strategies in Today’s Unusual Market,” TMX VettaFi Analyst Ben Hernandez and Head of Research Todd Rosenbluth sat down with Eric Granat, Portfolio Manager and Derivatives Analyst at Fidelity Investments, to unpack the rapid expansion of options-based income ETFs and examine how advisor demand for yield, volatility mitigation, and tax efficiency is driving the trend.Key Takeaways Derivative income ETFs and mutual funds expanded from $7 billion in 2020 to over $214 billion today. Advisors drove a 30-fold increase as they sought non-duration yield. 52.9% of financial advisors report using covered call derivative income strategies to generate durable yield in client portfolios. The Fidelity Yield Enhanced Equity ETF (FYEE A) has maintained an equity beta of roughly 0.79 since inception, capturing 80% to 85% of the S&P 500’s cumulative return with 15% lower annualized volatility. See More: How Derivative ETFs Are Reshaping the Search for YieldThe Explosion in Covered Call ETFs and Options Strategies Drawing on over two decades of options market experience, Granat provided key context on the shifting industry landscape. Out of more than 1,000 ETF launches over the past year, over 50% incorporated derivatives — a dramatic evolution for a category historically viewed as a niche corner of the asset management ecosystem. Granat identified three structural catalysts accelerating this adoption: High Income Demand: An unquenchable search for yield among retail investors and RIAs. Volatility Reduction: The ability to harvest portfolio volatility (typically by around 15%) without forcing investors to take on excessive credit or duration risk. Tax Efficiency: Favorable tax structures offered by specific index option contracts. Inside FYEE: Growth and Income via Covered Call ETFs Turning to FYEE, Granat outlined how Fidelity structured the fund to strike a deliberate balance between capital appreciation and persistent yield. While Morningstar’s covered call category averages roughly a 6.75% annual distribution yield, FYEE intentionally targets a 6% to 8% payout profile. By avoiding deep at-the-money options that cap upside potential in pursuit of double-digit yields, FYEE preserves capital participation during equity rallies. (Even with this disciplined framework, its trailing 12-month annualized yield reached 9.1% amid recent market volatility). Granat detailed FYEE’s two underlying drivers: Quantitative Equity Core: Managed by a 39-person team, the underlying S&P 500-benchmarked stock portfolio uses quantitative selection to generate alpha while maintaining strict sector and market-cap risk constraints. This core equity team has added over 100 basis points of annual alpha relative to the benchmark. Active Call Overlay: Granat’s 10-person derivatives desk systematically sells 4-week S&P 500 index call options that are 2% to 4% out-of-the-money (OTM). The team holds options for an average of two weeks to capture the accelerated time decay (theta) during the final weeks of an option’s life. Implementation, Tax Treatment, and PerformanceGranat described the operational considerations involved in managing an options strategy, noting that implementing an option position requires ongoing attention to market conditions, exposure, and trade execution. For FYEE, the portfolio management process generally involves executing options trades weekly, sometimes multiple times per week. He also discussed the tax treatment of the strategy. FYEE trades Section 1256 cash-settled S&P 500 index options, which are generally subject to a 60% long-term and 40% short-term capital gains tax treatment, regardless of the holding period. On performance, Granat noted that FYEE has maintained an equity beta of roughly 0.79 since inception and has captured approximately 80% to 85% of the S&P 500’s cumulative return, alongside roughly 15% lower annualized volatility. He emphasized, however, that covered call strategies should not be viewed as a substitute for downside protection. While the options overlay can reduce volatility, it does not eliminate losses during a market decline. As investors continue navigating an uncertain market environment, demand for derivative income strategies remains an area of interest among advisors and retail investors. The discussion highlighted how strategies such as FYEE combine equity exposure with an out-of-the-money call overlay, while also illustrating the trade-offs involved in using options as part of a portfolio.
