Navigating the 5% Bond World: Why the Barbell Strategy Is Persisting

The bond market seems like it may have permanently flipped the script on investors. As Kevin Flanagan, WisdomTree’s head of investment and fixed income strategy, outlines in a October 21 blog post, Investing in a 5% Bond World: The Barbell, a 10-year Treasury yield range of 4.50% to 5.25% is the new normal for the time being.Key Takeaways: Ten-year Treasury yields are anchored in a higher 4.50% to 5.25% range, driven by sticky inflation, structural deficit spending, and AI infrastructure demands. Advisors are relying on a persisting fixed income barbell strategy — pairing a core-duration holding with zero-duration building blocks — to capture high yields while mitigating rate risk. Using dedicated vehicles like the WisdomTree Floating Rate Treasury Fund (USFR A) with weekly rate resets provides critical principal protection against ongoing rate volatility. Flanagan said he believes the 10-year Treasury yield skew toward the upper end. According to Flanagan, a mix of macro sources drive this elevated rate regime. He notes this includes “good growth, sticky inflation, policy uncertainty … and supply considerations tied to Treasury issuance and AI.” There is roughly $2 trillion in annual deficit financing and heavy capital demands of the AI infrastructure build-out. Because of that, long-term borrowing costs will stay elevated for the foreseeable future. That said, don’t consider these high yields an anomaly.Navigating the CurveIn this new “higher for longer” landscape, static duration strategies have become increasingly vulnerable. To navigate the curve without sacrificing upside, Flanagan advocates for dusting off a classic approach: the fixed income barbell. For bond investors, Flanagan’s suggestion is a barbell, which pairs a zero-duration fund with a core-duration holding such as the WisdomTree Yield Enhanced U.S. Aggregate Bond Fund (AGGY ), or the more active WisdomTree Bianco Total Return Fund (WTBN B-). For the zero duration, investors could consider funds like the WisdomTree Floating Rate Treasury Fund (USFR A), the WisdomTree Interest Rate Hedged U.S. Aggregate Bond Fund (AGZD C) or the WisdomTree Interest Rate Hedged High Yield Bond Fund (HYZD C). By pairing a core-duration vehicle with a zero-duration or rate-hedged fund, advisors can get exposure to attractive income. Additionally, this will help them build essential shock absorbers against the ongoing rate volatility. This strategy allows bond investors to participate in a “5% bond world.” It can also help investors aim to dampen potential volatility and interest-rate risks, according to Flanagan. As investors reassess portfolios following recent Federal Reserve policy updates, using a dedicated short-term vehicle is key. For the short leg of the barbell, funds like USFR can uniquely navigate rate uncertainty. By investing exclusively in U.S. Treasury Floating Rate Notes with weekly rate resets, USFR keeps its duration remarkably low (around 0.02 years) to shield principal from interest rate volatility.Short-End Solution: Why USFR ShinesFollowing the Federal Reserve’s recent rate adjustments, fixed income investors are once again reassessing their portfolios against a backdrop of persistent inflation and rising government debt. As outlined in a previous analysis on navigating rate uncertainty after the Fed meeting, using a dedicated short-term vehicle is essential for managing this environment.
